Investing in Emerging Markets
The term “Emerging Markets” was coined in 1981 by the International Finance Corporation as a marketing term to help make the case for foreign investors investing in developing economies. Today, emerging markets make up roughly 10-12% of the global market capitalization representing around 25 countries including China, Taiwan, India, South Korea, and, until recently, Russia.
Characteristics like high economic growth expectations and attractive valuations compel some investors to overweight emerging markets in their portfolios, but there are some often overlooked facts, costs, and risks that should be carefully considered.

Russel Kinnel: Emerging markets have been some of the worst performers over the past decade. China’s restrictions on businesses plus commodities corrections have led to pretty weak returns compared with those of the developed world. But these things go in cycles, so it’s possible these things will turn around and emerging markets will be the leaders over the next decade.
I’ve got three ideas for investing in emerging markets. The first two are ones I actually own, so you know my money is where my mouth is.
First, is GQG Partners Emerging Markets Equity run by Rajiv Jain, who is one of the best investors around. He’s won our Manager of the Year award by consistently producing appealing risk-adjusted returns. Jain looks for companies with strong balance sheets in industries with good growth prospects. That strategy seems to have kept the fund away from many of the land mines in emerging markets. We recently upgraded the fund to Gold, and as I mentioned, I own this one.
Should we label companies as emerging markets based on the location of their headquarters or on their revenues? American Funds New World says the answer is revenues. Thus, they look for companies with most of their sales in emerging markets, regardless of the location of their headquarters. The nice thing about that is you get a little added stability thanks to better accounting standards and rule of law in developed markets, but you’re still tapping growth potential of emerging markets. American Funds has a deep team of managers and analysts to find good opportunities across the world. I own this fund, and I’d note you can find share classes that don’t charge a front load.
Finally, Matthews Asia Dividend is back in our Medalist ranks after a manager change brought the fund back to its roots as a dividend-focused strategy. Robert Horrocks and Kenny Lowe are giving the fund its old profile of defensive income by investing in dividend-paying stocks, convertible bonds, and preferreds. It’s a formula that gave the fund an attractive profile until it strayed from that construction. But now it’s back, and we rate the fund Silver.

Dan Sotiroff: Passive investments in the diversified emerging-markets category typically don’t earn the same high marks as they do in other categories. Much of the reason is that this is one of the few categories where active managers typically have the upper hand.
But there are some good index-tracking options to consider for the long run.
The first emerging-markets ETF is Silver-rated iShares MSCI Emerging Markets Min Vol Factor ETF, which trades under the ticker EEMV.
Stocks listed in emerging markets are usually riskier than their developed-markets counterparts for a variety of reasons. But EEMV takes some of the edge off by systematically targeting less risky stocks and combining them in a way that’s designed to cut back on volatility. That means it tends to outperform the broader emerging-markets universe during drawdowns, but it will likely underperform during bull markets.
Over the long run, that give and take tends to wash out. Its long-term total return tends to mimic the market with about 20% less risk. The consistency with which it has done that bodes well for its future risk-adjusted performance.
The next two ETFs for today are similar in a lot of ways with one important difference. Bronze-rated Vanguard Emerging Markets ETF, ticker VWO, and Bronze-rated iShares Core MSCI Emerging Markets ETF, ticker IEMG, both capture the entire emerging-markets universe for less than 10 basis points per year in fees.
Despite those similarities, each ETF applies a slightly different filter to the markets that it classifies as emerging. VWO does not include Korean stocks in its portfolio because it tracks an index from FTSE that classifies South Korea as a developed market. At the same time, IEMG includes Korean stocks because they meet MSCI’s emerging-market criteria.
One is not better than the other. Both are great long-term options, but this is an important distinction to consider when matching these ETFs to other developed-markets mutual funds or ETFs that you may hold in your portfolio. As a general rule, each ETF should be paired with its developed-markets counterpart. That means VWO should be matched with an ETF that’s tracking a FTSE index, and IEMG plays best with one tracking an MSCI index. That will prevent overweighting or underweighting Korean stocks in your broader investment portfolio and help you get the most their diversification potential.

Emerging markets have always shown a higher trend line growth verses developed markets. If you look back for the last 10, 15, 20 years, you have countries like China, India, Indonesia going well above the trend line growth which we have seen in developed markets. I believe in the next 5, 10, 15 years that will still be the case. Even if China slows down a little bit. If India slows down a little bit, versus what it has done over the last 15, 20 years, you will see these countries India, China, Indonesia, Philippines, Mexico, going well above the trend line growth of what we see in developed markets. But for us as an investor in emerging markets, we look at emerging market as a very heterogeneous asset class. These countries are very different in their social structure, their demographic structure, their economic structure to each other. And what we focus on are the opportunities within these different countries, within emerging markets. For example, if you look at India, we believe Indian middle class and financial inclusion of Indian middle class, can grow even higher than the Indian GDP overall. Similarly, in China, the consumption of middle and upper middle class in China can grow much faster than the country itself. So what excites us about emerging markets growth is not just the trend line growth of these economies, but the underlying growth of various part of these economies, which we believe have a very structured long-term growth opportunity for us.
